Need if this toon WILL use
Greed if this toon might use or an alt can use (BoE only obviously)
Pass if you can't or won't use it.
If all pass and you don't have an enchanter in the group then either tank gets it (to cover repairs since his will probably be highest) or do a separate roll to see who gets to vendor it.

I'm going to suppose the paladin was the healer ? The cloth gloves might have been better than what he had and honestly, cloth or mail/plate doesn't make much of a difference at that level. That would put him at more or less equal priority than the priest.
If he wasn't healing, then usually you let the main specs get it first, so it would have gone to the priest.
Mainly what this shows is that you need to be completely clear on the looting rules from the start if you don't want any drama.

I don't really agree with "need if need" its just too general.
in the example above, if you have paladin healer he actually can need cloth, caster leather, caster mail and caster plate.
while priest only needs cloth as he can't use anything else.
I'm dps warrior (from 3.1) and I find lots of leather pieces (even some mail) really useful, but I will never roll on them against rogue/druid (or shaman/hunter) if they don't agree with it (I ask before) as they're stuck only with leather while I can roll on plate.

Press Need if the item is an upgrade for you and you are willing to use it.
Press Greed if you don't mind having or not having the item (e.g. if you just want to sell it).
Press Pass if you don't want the item at all.

BOP = above
BOE = anything. I personally choose to greed on BoE. Don't care about anything else. Auto-greed.
If you CAN use it and WILL use it, NEED. Because that's a true NEED.
If you want it for the future, or want to sell it, or want to DE is, GREED. Those are WANTS(greed)
I don't get why it's so flippin complicated. If the pally can wear all types of gear, so be it. Why should that limit his/her chance of an upgrade because a priest is there? If they both WILL use it, so be it.

Well when I sometimes do PuG's, I greed to sell to vendor or AH. If I need on a blue/purple I will need it, if I don't I just pass.

I have an addon that Greeds on anything green. In Heroics I greed on everything. If you or an alt need it go for it.
Ask your group leader to set the loot threshold on Rare, and you won't need any addon, greens will be automatically looted. That's what I do when I lead, I set loot rules on Rare, if people ask why, I answer I hate clicking on Greed every trash pack. Usually they agree.
The only thing I say everyone NEEDS on is a rare drop. Like a mount or maybe one of those nicely price Glyph Mastery books that you can sell for a good amount of gold, just sold one for 500g bought me a nice Drake mount :D
And what if one member of your party is a scribe? I'd be really angry if someone rolled Need on a book while not being a scribe. You want me to make your glyphs, you let me roll on the book.

At that lvl if the paladin was healer, he had every right to get the cloth. Almost 0 plate gear exists preoutlands for healing as a paladin.
To further back this statement up, here is the filter showing all plate gear, pre level 56(since outland greens start at 57 I believe).

A whopping 5 pieces... of which doesn't even come close to a full set.
As the above has mentioned, preOutland, a Holy Paladin has little choice but to dabble in cloth/leather/mail.
