They silently infect your computer with a hidden application that records all your keystrokes (some take screenshots as well) and once in a while send them to the creator of the logger, who then does whatever he wants with the info. A nice set of anti-virus/anti-spyware/firewall software should keep you safe from them, but you never know... The creators obviously do whatever they can to avoid getting noticed.
From what I heard, the most common type of keylogger is when you type in your account name and password to another website not with Blizzard.
That isn't actually a keylogger, it's called
phishing
.

Yeah, Phishing is (like regular fishing. Clever) setting up a trap and waiting for someone to slip into it. Which is basically setting up a mock-website that looks exactly like the one you're trying to get to(Myspace phishing sites are common, even with that "Make sure myspace.com is in the url!" message.. even phishing sites put that there and people fall for it) but basically the "Log me in!" button just sends an email or similar alert to the host of the mock site, with the imputed information(email + password) and they do.. whatever they wish to do.
Just to lightly discuss another Password-finding-out method, Brute force(Or bruting) is checking every possible choice.. Like when you forget the combination to a bike lock. 111? Nope. 112? Nope. 113 ....
It can get pretty time-consuming if the user has 9-letter passwords with some %$%#^#$'s and ñ«║Äå»'s in there. Even with just letters, a 9-key password can have 5,429,503,678,976 possibilities.. assuming it's not case-sensitive. But if the cracker knows some clues about the password(e.g. it starts with a Q, ends with 2 numbers..) those numbers can be drastically lowered.. but still
Now, Keylogging, I'm really not informed about. Pretty much all my keylogging knowledge was said by Hezec. Somehow this naughty application gets onto your PC(This part I don't know how..), and it keeps track of keys pressed, as well as some will take pictures at intervals of the screens, and then it goes through da interwebz to the grinning little man.
I fell for a keylogging trap(They have been going around in the official forums recently, disguised as Druid Shapeshifting change ideas :|) about 10 days ago.. I haven't noticed any accounts of mine messed with though, so as far as I know, Firefox/AVG/Spybot kept me clear.
Assuming the keylogger doesn't take any screenshots, and you have no other obvious tells regarding the account name(If it's your neighbor, and your account name is also your last name...) you should be in the clear.

Typing part of your password, then typing in some random characters in another application such as notepad, then finishing the password most likely wouldn't work since most keyloggers can probably determine what application you currently have active.
