I assume their Terms of Service, but they aren't exactly going to be open and say "hey we have the power to take all your stuff!"
Yes, they do:
World of Warcraft Terms of Use
VI. Consequences of Violating the Rules of Conduct.
Blizzard Entertainment may, in its sole and absolute discretion, take whatever action it deems necessary to preserve the integrity of World of Warcraft. Violation of any of the Rules of Conduct set forth above may result in actions being taken by Blizzard Entertainment, effective immediately or at a time determined by Blizzard Entertainment, which may include without limitation:
1. Temporarily suspending your access to World of Warcraft,
2. Permanently terminating your access to World of Warcraft (see Article XV, Section 2 below),
3. Modify a character or an Account, including without limitation, reducing or removing experience points, skills, levels, in-game currency or items; or
4. Temporarily or permanently suspend, or terminate, your access to an Account that you use to access the Service. Without limiting the foregoing, Blizzard Entertainment retains the right to decline service to any user who violates the BNET TOU, the Terms of Use and/or the EULA.

That's exactly my thoughts. I just need an actual example, from a blog or an article or a reference to where they have the power to do this.

Actually they say exactly that in their TOS. They state in no uncertain terms that you do NOT own your ingame items, which is why selling accounts and selling items for real cash on outside sites is illegal. Almost every MMORPG has that same statement in their TOS.

Don't sweat on it too much though. There isn't that many cases of power abuse (that I know of).

Anything to do with granting / removing items/levels/whatever is
very
carefully monitored. As I recall bottom rung GMs don't even have the power to do it, they'll have to pass it up the chain.
Regular GMs don't really do a whole lot of what players imagine to be "GM powers", they mostly answer questions and redirect tickets when needed (they have access to a much more comprehensive known issues list than players do that they can refer to) like file tickets as bug reports (through recently they've generally gone to some length to point out the bug report feature in clear-cut cases), or in the case of f.e. bugging quest mobs it's referred to the server team and so on.

I would say you are partially right. I think they do have access to GM powers, but are strictly monitored in the usage of it. Then again, policies may have changed since I last got items from GMs by ticket request (due to bugs, etc).

Would be nice if the OP provided something more about "why" he is asking this question. Knowing specifically what happened might allow for a more accurate answer to the question.
